Inflation Pressure Persists, Fed Rate-Hike Expectations Heat Up Again

Inflation Data Rebounds, Services Become the Key Variable

On Thursday ET, the Fed's former dove and Chicago Fed President Goolsbee said in an interview that there were indeed some positive signs in the latest inflation report, especially a slight improvement in services inflation, suggesting price pressures are not completely out of control. But he also stressed that the overall underlying inflation level is still too high, and the trend is moving in the wrong direction.

Shortly before his remarks, the U.S. Commerce Department released data showing that the core Personal Consumption Expenditures (PCE) price index, the Fed's key gauge, rose 3.4% year over year in May, the highest level since October 2023. The data show that inflation has not eased steadily as markets had previously expected; instead, it is showing signs of reaccelerating. Goods prices rose 0.4% and services prices rose 0.5%, with higher energy costs and transportation services prices becoming important drivers of the rebound.

As the new chair, Warsh not only did not provide a dot plot, but also sharply shortened the FOMC statement, while repeatedly stressing the Fed's unwavering commitment to its 2% inflation target. The logic is clear: over the past five years, the Fed has failed to meet its inflation target, and now it must make course correction its top priority.

This also shows that the Fed's policy focus has clearly shifted from preventing an overheating economy to containing recurrent inflation. Against that backdrop, rising market expectations for hikes in September and even December are hardly surprising.

From Dovish to Hawkish, Policy Risks Are Being Repriced

It is worth noting that before the conflict in Iran pushed oil prices higher, Goolsbee had long been one of the more moderate voices inside the Fed. But with sharper energy-price swings and the inflation downtrend disrupted, his stance has turned significantly more hawkish. He had even previously said that if inflation remains a problem, further hikes may not be ruled out in the future.

This shift essentially reflects a change in the Fed's internal consensus: with the labor market still resilient, inflation has become the more urgent source of risk. If price pressures cannot return to the target range for too long, the Fed will struggle to maintain an accommodative stance and may even be forced to tighten further.
